when does it do that?

When you mhshow a message with iso-8859-1 encoding.  Look at the
change to mhn.defaults.sh.

Of course, finding a utf-8 capable xterm replacement is the challenge here ;)

xterm, rxvt-unicode, gnome-terminal, konsole, ...
