It seems to me, that you need to do something like below:
(i.e., have cdata-section-elements on some other element, instead of
the img.embed element)

<xsl:output cdata-section-elements="x"/>

<xsl:template match="x">
   <x>
     <xsl:apply-templates select="img.embed" />
   </x>
</xsl:template>

<xsl:template match="img.embed">
   <xsl:copy-of select="node()" />
</xsl:template>
