It should - and does sometimes.

<li> nests, and <p> marks a spot instead

Since when does <p> not mark a region?  

It does which is why there is </p>.

I'm not familiar with any markup
schemes that behave that way.  HTML certainly doesn't; here's the
relevant line from the DTD:
      <!ELEMENT P     - O (%text)*>
