The extra content problem is solved.
You are write  $update was being defined correctly.

Hi,

Yes, I don't want the number in the output.
I have removed that but now it's giving me proper output with some extra
contents in the root tag <test> followed by <chapter>.

Output:

<?xml version="1.0" encoding="utf-8" ?>
- <test>
          ABCD WXYZ     -----------extra content                  
- <chapter>
          ABCD WXYZ  -----------extra content

- <test1 id="0000001">
          <test2>ABCD</test2>
  </test1>
- <test1 id="0000002">
          <test2>WXYZ</test2>
  </test1>
  </chapter>
  </test>

Needs to add "<xsl:value-of
select="count($update/*)"/>" which gives the perfect output. 

??

you don't want that number in the output, surely, that's just debugging
information to check that $update was being defined correctly.
