eg for:
"First sentence. <note>a note.<note/> Second sentence."

<xsl:analyze-string ...
</
<xsl:template match="p/*">
<xsl:copy-of select="."/>
</
...should meet the requirements as described. I guess you're
expecting the requirements to change to "First <note>note</note>
sentence." .... ?
